The Indicator Trap and How to Avoid It
The average new traderβs chart looks like a control panel from a 1970s spacecraft: RSI, MACD, Bollinger Bands, three moving averages, stochastic oscillator, and something called a Fisher Transform all competing for visual real estate. The information provided by this stack is overwhelming, contradictory, and largely redundant.
Prop firm challenges have a specific requirement: consistent positive performance over a defined period under strict risk rules. The indicator approach that serves this requirement is the opposite of complexity β it is ruthless simplicity applied to high-probability setups.
This guide covers the indicators that actually help prop traders, why they help, and how to use them without falling into the common trap of over-reliance.
The Foundation: Price and Structure
Before any indicator, the most important tool in your prop challenge toolkit is structural analysis: identifying key support and resistance levels, market structure (higher highs and higher lows = uptrend, lower highs and lower lows = downtrend), and the location of value areas where institutional order flow concentrates.
Indicators add context to structure. They do not replace it. A trader who understands structure and uses one or two indicators intelligently will consistently outperform a trader who uses ten indicators without structural awareness.
Indicator 1: The 200-Period Moving Average (Trend Filter)
The 200-period moving average (200 MA) on your primary trading timeframe serves one purpose: filtering trade direction. Trades taken in the direction of the 200 MA have statistically higher probability than counter-trend trades.
In a prop challenge, this matters because every losing counter-trend trade that could have been avoided by a direction filter extends your time to target and increases drawdown risk. The 200 MA is your simplest, most reliable directional filter.
How to use it: Only take long setups when price is above the 200 MA, and only short setups when price is below it. Do not trade during the periods when price is oscillating closely around the 200 MA β that is a choppy, low-probability zone.
Indicator 2: RSI (Divergence and Extremes)
The Relative Strength Index (RSI) is one of the most overused and misused indicators in retail trading. Used to generate βbuyβ signals every time it crosses 30 or βsellβ every time it crosses 70, it is a noise generator. Used correctly, it provides two specific and valuable signals:
Divergence: When price makes a new high but RSI makes a lower high, the momentum behind the move is weakening β often preceding a reversal. The same applies in reverse for bearish divergence.
Extremes at key levels: RSI readings above 80 or below 20 at significant structural levels confirm the exhaustion of a move, increasing the probability that a reversal setup is genuine.
Set RSI to a period of 14. Ignore crossings of 70/30. Only pay attention to divergence and extreme readings at structural levels.
Indicator 3: ATR (Position Sizing and Stop Placement)
The Average True Range (ATR) is not a signal indicator β it measures volatility. In prop trading, where drawdown limits are absolute, understanding current volatility is critical for setting realistic stops and sizing positions correctly.
Stop loss placement: A stop loss should typically be 1.5-2x ATR from your entry, ensuring it is outside normal market noise while not being so wide that a single losing trade damages your drawdown significantly.
Position sizing: Calculate your position size as: (Account Risk Dollars) Γ· (Stop Loss in Pips Γ Pip Value). When ATR is high (volatile market), your stop in pips is wider, so your position size should decrease proportionally to maintain constant dollar risk.
Indicator 4: Volume (Confirmation Only)
Volume confirms or questions price movements. A breakout of a key level on below-average volume is suspicious β institutional participation may be absent. A breakout on above-average volume suggests genuine directional commitment.
Use volume as a filter on your setups, not as a primary signal. FTMO traders on cTrader have access to tick volume, which while not identical to futures volume, provides a reasonable proxy for momentum confirmation on forex pairs.
What to Avoid
Oscillators in trending markets. Stochastic and similar oscillators generate false oversold/overbought signals in strong trends, creating entries against the trend. In a trending market, these signals are noise.
Multiple correlated indicators. RSI, MACD, and Stochastic are all momentum oscillators. Using all three simultaneously gives you three signals that almost always agree (because they measure the same thing), creating false confidence in signal quality without adding information.
Indicator configurations you havenβt tested. Donβt switch to a new indicator or setting during your challenge. Only use configurations you have tested extensively in your backtest and simulation.
The Chart That Passes Challenges
A chart set up for prop challenge success: price action, key structural levels drawn, 200 MA, RSI in a sub-window, ATR value visible. That is it. Four elements. Everything else is noise.
