If you ask an experienced funded trader what single factor most determines long-term profitability, the answer is almost always the same: risk-reward ratio management. Not strategy sophistication, not indicator selection, not platform choice — the consistent application of favorable risk-reward ratios across hundreds of trades is what separates profitable traders from the majority who lose.

This guide covers risk-reward ratios from first principles to advanced application in the specific context of prop firm funded accounts.

What Risk-Reward Ratio Is

A risk-reward ratio (RRR) is the relationship between the potential profit on a trade and the potential loss:

RRR = Target Profit Distance / Stop Loss Distance

If you enter EUR/USD at 1.0850 with a stop loss at 1.0820 (30 pips risk) and a target at 1.0920 (70 pips reward), your risk-reward ratio is 70:30 = approximately 1:2.3 in your favor.

A 1:2 RRR means for every pip you risk, you stand to gain 2. A 1:0.5 RRR means you risk 2 to make 1 — an unfavorable ratio that requires a very high win rate to be profitable.

The Relationship Between Win Rate and Risk-Reward

The most important insight about RRR is how it interacts with win rate to determine profitability:

A trader using 1:2 RRR only needs to win 33.3% of trades to break even — before accounting for spread costs. A trader using 1:0.5 RRR needs to win 66.7% just to break even.

This mathematics explains why professional traders prefer higher RRR: it provides a larger margin of safety between actual win rate and the break-even win rate, and it tolerates inevitable losing streaks without catastrophic equity decline.

Applying RRR in Prop Firm Challenges

The Minimum Viable RRR for Prop Challenges

Given that most prop firm challenges require 8-10% profit with 5% daily and 10% maximum drawdown, the minimum viable RRR that makes mathematical sense is 1:1.5 or higher.

Position-Specific RRR Considerations

Different instruments require different RRR approaches:

For XAUUSD (gold): The wide daily range supports higher absolute target distances. 1:2 or 1:3 RRR trades with 50-pip stops and 100-150-pip targets are structurally available on gold.

For EUR/USD during London session: The tighter range during trending London sessions typically supports 1:1.5-2 RRR with 15-25 pip stops.

Common RRR Mistakes in Prop Trading

Moving stop losses to accommodate a bad trade. When a trade goes against you, the correct response is to either maintain your stop loss or close the trade — never to move the stop further away to avoid being stopped out. Moving the stop converts a defined-risk trade into an undefined-risk trade.

Targeting based on round numbers rather than structure. “I’ll take profit at 50 pips” is not a valid RRR approach. Targets should be set at structural levels where price is likely to reverse, not at arbitrary pip distances. If the next structural resistance is 30 pips away and your stop is 30 pips, your RRR is 1:1 — reconsider the trade.

Ignoring spread in RRR calculations. For a trade with a 15-pip target and a 1-pip spread, your effective target is 14 pips. Including spread in your RRR calculation is especially important for scalping strategies where spread is a large percentage of the target distance.

Exiting trades early. The most common way traders undermine their own RRR strategy is by exiting at 50% of the intended target when the trade moves in their favor. This reduces their actual RRR without changing their actual risk — systematically degrading their expected value below the intended design.
